How It Works Mechanically

Simultaneously, if few shares are available for new shorts to open, or existing shorts to roll forward, borrow fees rise sharply. This creates a second pressure: not only are existing shorts losing money, but they face increasing financing costs. Also, if a short seller needs to exit and no shares are available to borrow (no locates), the broker may force a buy-in, automatically purchasing shares to close the position at market price.

The process accelerates when momentum attracts buy-side interest (retail traders, long funds, or algorithmic strategies momentum-chasing), adding demand. Price rises further, shorts cover faster, fewer shares are available, and the feedback loop tightens until it breaks: either prices stabilize and buying demand evaporates; existing share lending supply is exhausted and the market clears at a high price; or regulatory halts or trading halts interrupt the mechanism.

Worked Example

Suppose a stock, TechCo, has 100 million shares outstanding. FINRA reports 15 million shares short, or 15% of the float. The stock trades at $50, and borrow fees are 0.5% annually.

Over one month, positive earnings drive the stock to $60. The 15 million shorts are now down approximately $150 million in aggregate. Many shorts decide to cover losses; they place buy orders for shares. The borrow desk notes that fewer shares are available to lend as demand to borrow increases. Borrow fees jump to 3% annualized.

A tech-focused hedge fund also initiates a long position after reading about the company's growth and tweets about it online. Retail traders notice the buying and follow. Volume accelerates; the stock rises to $70. Now shorts are down $300 million in aggregate. Brokers with capital preservation rules begin forcing buy-ins on shorts with eroding margin ratios. These forced buys add to the covering demand, pushing price to $75. The stock halts trading due to volatility for a few minutes.

During the halt, some sellers offer shares in the over-the-counter market at a premium. Some long-term shareholders decide to sell at $75, sensing momentum. Trading resumes; the stock opens at $75 but then stabilizes as the supply of shares from new selling matches the demand to cover shorts. By day's end, the stock closes at $73. The next morning, borrow fees fall to 1.5% because shares are plentiful again. Most shorts have now closed; short interest falls from 15 million to 8 million shares.

In this scenario, short sellers lost approximately $15 to $25 per share on average. No fraud occurred; no market structure broke. The mechanism operated as designed: rising prices, constrained supply, forced covering, and eventual equilibrium.

Limitations

Several limitations constrain the squeeze mechanism and must be understood:

Availability and Borrows Are Not Guaranteed

Brokers operate lending programs under conditions of supply and demand. If a security is widely held (large institutional bases, broad retail ownership), shares are nearly always available to borrow, even at higher fees. This eliminates the scarcity condition. Most short squeezes only develop in smaller-cap or newly public stocks where institutional holdings are concentrated and retail ownership is thin.

Timing Uncertainty

A high short interest does not guarantee a squeeze will occur. Prices can fall, short sellers can profit, and the position can liquidate normally. Squeezes are rare relative to the population of short-heavy securities.

Regulatory and Market Structural Constraints

Brokers enforce margin calls and can force buy-ins. Trading halts interrupt the positive feedback loop. The SEC can impose short-sale restrictions (Regulation SHO and its uptick rule). Market makers provide liquidity in the early phase of a rise, which dampens the initial momentum. These factors reduce the amplitude and duration of squeezes.

Survivor Bias in Reporting

Famous squeezes (GameStop in 2021, Bed Bath & Beyond in 2023) are widely discussed and create retrospective narratives of inevitability. Hundreds of securities have high short interest and never experience a squeeze. Backward-looking analysis of a successful squeeze can resemble pattern-finding in noise.

Lender Indifference

Short sellers do not pay the full scarcity rent when fees rise; the lender (typically a large custodian or fund) collects fees only during the holding period. This mutes the incentive for the lender to restrict supply. A true supply shock (e.g., shares locked in a legal hold or regulatory freeze) is rare.

Causality Confusion

It is sometimes unclear whether a squeeze caused price to rise, or whether rising price (driven by fundamental news or momentum) induced the squeeze. High short interest is often a contrarian bet on declining fundamentals; a reversal of those fundamentals can trigger both the squeeze and legitimate buying, and the two cannot easily be separated.
